Morrowind takes place on Morrowind (duh), the region of Tamriel that's controlled by the Dark Elves. The Dark Elves are virulently racist and refer to anyone who is an outsider as n'wah which means several things but none of them are nice. Because it's a not nice word that starts with the letter N, and because brother / sister is a 4 letter word among the Dark Elves, there's a whole genre of humor that substitutes the N-word with n'wah.

Like a lot of Morrowind jokes you have to have played the game to find them remotely funny. (The game is very repetitive and RTFM.)
