Title: Gentlemen, we do NOT have a bailout! Dow plunges -777!

Everyone seems to have come to an agreement in principle (http://talkingpointsmemo.com/news/2008/09/deal_reached_on_financial_mark.php), which involves:

* $700 billion to buy mortgage-backed securities, which is the heart of the original Paulson plan.

* A bunch of provisions the Democrats pushed for: a stake in the upside of the bailout, restrictions on golden parachutes for executives, a mandate for the government to try to re-negotiate the mortgages it buys, etc.

* For the House GOP, a provision where lenders can buy default insurance from the government.

It hasn't even been put to paper yet so the details aren't available.  It's not clear which provisions really have teeth and which ones are for show.  I'm hoping the last one winds up being cosmetic, cause everything I've read says that the House GOP plan is dumb.

Now let's see if McCain can screw this one up too.

While I have not read the nitty gritty, I'm not sure if I like the idea of the government becoming insurance for irresponsible lenders.

My first reaction was that insuring mortgage-backed securities now would be like insuring homes in New Orleans while Katrina was just off the coast.  The risk of default is so great you'd need to set the premiums really high, which would price out everyone except the banks with the worst assets.  Adverse selection times a billion.

If I read a bunch of smarty guys making smarty guy arguments for it I could be converted.  But Brad DeLong and Michael Ettlinger and Robert Waldmann and Mark Thoma and Justin Fox say it's a bad idea, and I haven't found a single credible person praising it, even among conservative wonks.  Nada from Alex Tabarrok, Tyler Cowen, Bruce Bartlett, Andrew Samwick.  Even the National Review crew (http://corner.nationalreview.com/post/?q=ZTk3ZTZkMzc4ZjQwMDlhNGI3NzAxMTExYzJhY2FiYjE=) can't pretend it's a good idea.  Mark Zandi, a McCain advisor who has written a book about the subprime crisis, says it would be less effective and cost more than the Paulson plan.

There's just no indication that this plan came from actual policy analysis or research.  It didn't originate in the finance committee or get passed on from think tanks to the House.  The (Republican, again) Treasury Department considered and rejected it on their own already.

I don't think we have to treat an idea as respectable just because a good chunk of representatives in one party endorsed it.  Congress has a pretty high capacity for dumb (http://yglesias.thinkprogress.org/archives/2008/09/mike_pence_2.php).

Indeed, the House GOP "plan" was just an ideological reaction to the situation they found themselves in.  They were in no way comfortable with a massive governmental intervention with the market, which is fine normally.  This isn't a normal situation though, and instead of reacting to the realities of the situation they tried to shove the situation into their ideology.  It's fine for Republicans to want less regulation and lower capital gains taxes- just not when shit like that is what got us into this mess in the first place. 

The insurance scheme was just a plain dumb idea.

And honestly, variable rate mortgages should never have been legal.
I don't think it was variable rate mortgages that were necessarily the problem, it was the lack of disclosure about them. Many people thought they were getting into fixed rate loans or were not told that their payments could increase if interest rates went up. I did a simplified Excel analysis for a $200,000 mortgage over 30 years with variable rate. At 3%, the annualized payment was only $10,000. Increasing the interest rate to 8% resulted in a monthly payment of $17,600. There should have been sensitivity analysis on the part of the banks and financers to inform home buyers instead of pushing salesmen to meet a quota.

Besides, McCain's camp had already severely altered the debate rules in Palin's favor.  They're not going to do anything else.

This means that we must prepare for rough economic times, across the globe.  Things are only going to get rougher for the European and Asian markets.  And imagine that job loss will go up dramatically in terms of domestic numbers.

And to be fair to the House Republicans that shot this down - they're only reacting to their constituents.  And to be fair to the uneducated masses - President Bush did a horrible job selling the American public on this bailout.

"Hey, look, like TAKE MY WORD FOR IT that we need to funnel $700 billion of your money to Wall Street without any kind of oversight!  I mean, trust me on this."

Bush should have created a much more well-rounded, bipartisan proposal in the first place, and he should have never, ever assumed he had any credibility with the American public.  If he was smart, he'd stay as far away from this thing as humanly possible.

I was walking through the parking lot outside my local grocery store this weekend and a car drove by with FOUR McCain bumper stickers on the FRONT and back bumpers. I was so aghast that I just kind of stopped and stared at the car and then looked up at the driver (middle aged woman) and she was obviously upset and confused at whatever had caused my brain to slip. I just couldn't imagine anyone supporting McCain.

Haha, he has no choice.  One of McCain's economic advisers was on MSNBC just now and David Schuster was pretty much not having it.  I would expect McCain to take a pretty big whack on this.  Honestly, Obama might lose a few points too as people will likely just be disgusted with Washington in general.

On a personal note, I turned down an actual job offer at the 11th hour last week.  Fewer projects than usual lately and I didn't want to have to dip into my savings but now it looks like that's what will happen at least in the short term.

now that we have some distance (like an hour) from the failout, it really kind of signifies the end of the Republican party as a coherent force in American politics...right?

A Republican President is unable to get the Republican members of the House to vote for a bipartisan, necessary financial proposal. McCain has somehow cast himself in opposition to Bush AND Congress, fighting his own party on two fronts. The result is total political gridlock and the largest one-day financial hit in our country's history. There's NO WAY to spin this as the Democrats' fault. They came out voting for the proposal!

now that we have some distance (like an hour) from the failout, it really kind of signifies the end of the Republican party as a coherent force in American politics...right?

A Republican President is unable to get the Republican members of the House to vote for a bipartisan, necessary financial proposal. McCain has somehow cast himself in opposition to Bush AND Congress, fighting his own party on two fronts. The result is total political gridlock and the largest one-day financial hit in our country's history. There's NO WAY to spin this as the Democrats' fault. They came out voting for the proposal!

Meanwhile, Libertarians were totally united in their opposition to the bill. Libertarians will unite us in a 1-party system under Ron Paul and lead us to the free-market promised land. :bow2

The GOP was marginalized after The Great Depression and those that remained in office tended to be "New Deal Republicans"  I hope this means that we'll see more and more Republican politicians wake up and see past the bullshit partisan politics.  At the same time, I could see that some of them will be stuck in their ways and splinter off.

McCain is fucked; that is for sure.  Main Street smiles now but they will be crying once they discover that their 401k is fucked and they'll have to push back retirement several years, if ever.  They will be crying once nobody will even consider lending money to them unless you have a clean credit report or at some outrageous interest rate.  So this schadenfreude will be very temporary.  The reality hits the stupid Americans last but aiming for the wallet is the surest way to change party affiliations.  That and the draft.

I don't want to call it now but I expect a big Obama sweep, he should get at least 400 electoral votes, getting almost all but the racist Midwestern and Rocky Mountain states.

Republicans for years and years and years have played the disinformation card.  Playing up BS populists policies and nurturing and benefiting from the right-wing noise machine which has twists and distorts the public debate into baloney wedge issues and outright lies about the other side.

Now that all the braindead zealots who have been raised on nothing but junk-food information over the last twenty years are actually turning on their representatives, and in turn stabbing themselves as well as any republican in the back.  I'd like to feel smug about this, I'd like to say, they made the bed they're lying in, I'd like to see the republican party violently implode and become the marginalized voice of the few wealthy backers it actually works for.

But I can't, I can't because the stakes at the moment are too high, the consequences are deadly serious, and there's nothing amusing about a fuckup that is already earning us back nothing but tragedy and still has the potential to become a catastrophic failure.

I'm hoping some good can come of this.  Some reevaluation of how information is disseminated, or perhaps a new bedrock for some real progressive policies for the future.  But all I think is going to happen is that people in the mainstream will be further divided, and the smoking ruins left behind will only cause more finger pointing and absolved responsibility.

I'm just as pissed as everyone else it didn't pass, but this isn't a partisan issue. The bailout would have done nothing to fix the credit markets. Read Roubini's latest post. He's now saying Morgan and Goldman cannot make it on their own. And there's a serious risk of runs on the banks from foreign banks.

My Ron Paul supporting friend called me up today ecstatic that the bailout plan failed... he has really drunk the Ron Paul koolaid, right down to wanting to vote for a 3rd party this election, to repeating almost verbatim what Ron Paul says about the bailout. When meanwhile, another close friend who is a major fiscal conservative and works in the accounting industry, says that the bailout is an absolute necessity.

I'm just as pissed as everyone else it didn't pass, but this isn't a partisan issue. The bailout would have done nothing to fix the credit markets. Read Roubini's latest post. He's now saying Morgan and Goldman cannot make it on their own. And there's a serious risk of runs on the banks from foreign banks.

Oh, I know.  We're well and truly fucked.  2 Great 2 Depressing, etc etc.  But will you now admit that it might have been dumb to let these yahoos run loose with no regulations?

Interesting chart but I'd like to see some more of his assumptions. There's usually some boneheaded thing in there that they don't properly adjust or account for, like the fact that the population (i.e. the demand for homes) is not the same size today as it was in 1890.

Some people would want their money to decrease in value by like 35% than to give up 3.5% of it.  It's like if money was shit (which actually has more intrinsic value), you could either compost it or flush it away.

btw, I've heard some people say that this crisis means that they european banks or governments will have to lower the value of the euro in order to keep america's economy from getting a lot worse than it's gonna get.  That's like the perfect way to end this eight year long nightmare.

Greenspan 20%
Bush 10%

Greenspan and the Fed has a huge factor in this as well as they cut interest rates too much to escalate unsustainable growth.  

I don't really care about assigning blame. Its pointless right now as it can't fix the extremely serious shit we are currently in.

The only people who are trying to assign blame are the partisan Obamaniacs who have yet to realize that this crisis has completely fubared any plans he had for his first term.

If I understand it correctly, the immediate cause for this crisis is a high number of mortgages that were defaulted on, meaning that the banks weren't getting any payments on those loans. However, if I understand it correctly, the reason that so many mortgages defaulted was because the monthly payments doubled because banks were free to increase the interest rates to absurd levels after a certain amount of time had passed.

If this is the case, then I can see why everyone would want to blame the banks. Predatory lending is what really did if, if I understand this correctly. If those mortgages had been required to be set at a fixed interest rate, there probably would have been a fraction of the number of defaults.

It's a lot more complicated than that.

The biggest reason is that a lot of people who could BARELY buy a home or really shouldn't have been able to, got mortgages with low interest rates, but they weren't fixed.  The goal for many was to wait a few years and then refinance with a fixed rate.  However, the housing market completely blew up and when folks went to refinance, they found out their homes weren't worth what they once were whatsoever.  And they were unable to refinance.  So they got stuck with adjustable rate mortgages that skyrocketed and made their mortgage payments to expensive for the income - which had also flat lined at this time.

If they were variable rate mortgages, the interest rate increases with the rate set by the fed or LIBOR or some other standard. Many of the mortgages were taken out when interest rates were historically very low (sometime after Sept. 11). for example, on a 30 year mortgage with a $200,000 principal: a 3% interest rate has a $10,000 annual payment while 8% requires $17,000 payment annually. That is a significant difference, and what was affordable at a lower rate becomes difficult to pay at a higher rate. As someone else also mentioned, many persons who qualified for prime loans were given sub-prime loans anyways.

The whole mortgage crisis is a mess.

Anyone who just says, "Them dirty poors should have never lived beyond their means in the first place!" has no firm grasp on the situation.  A lot of hard working Americans were able to pay their mortgage and live within the means until their interest rates went up and their property values sunk like Britney Spears' singing career.

I really don't understand the use of mark to market accounting for this. I realize that they are market securities, which are recorded at market value, but the underlying asset is long-term. Historical cost isn't appropriate, but surely another method would suffice.

Value is very subjective. Mark to market assumes that value is replacement cost of the asset at current market value and is short-term oriented. Since there is no market, I have to believe that the actual value of these assets is higher especially considering the likelihood of some of these mortgages being collected and the present value of those cash flows. It seems to me that something a method more long-term that captures the long-run collectibility (with conservative assumptions) of those cash flows as well as the short-run replacement cost would bring at some stability to the market without artificially increasing asset values (all of this hinges on the assumption that current asset values are significantly less than their prospective cash flows. It very well could be the case that there is virtually no chance of collectibility on these mortgages).

There is probably a FASB pronouncement or FIN that directly contradicts what I propose though :lol

This is very true and it is a legitimate criticism of this. However, the terms "conservatism" and "reasonableness" (as well as many other terms) are not explicitly defined in the accounting profession and also rely on the internal policies of companies (for instance, Microsoft has overly conservative accounting). This is a consequence of the shareholder vs. stakeholder model.

The mortgages may be junk in terms of collecting payments, but the underlying asset still exists (the homes) so I wouldn't characterize these as junk, necessarily. It doesn't strike me as unreasonable to assume that if people had the cash for their monthly payments, they'd want to keep their homes, so if there is any kind of upturn soon, I'd expect to see mortgage defaults drop quite rapidly. The system just isn't functioning right now, so no financial asset (mortgages, stocks, bonds, you name it) is being valued at anything near normal levels.

You can certainly blend different valuation methods to attempt to capture both present value and discounted present value of future cash flows etc - research analysts do it all the time! The problem is in convincing anyone else that your method is more valid than anyone else's. Most methods will appear more valid in some financial conditions than others, and of course, as soon as any new standard is set, new financial products will very quickly emerge to exploit it (i.e. that will look better than it otherwise would under the new accounting status quo). Mark-to-market was initially incredibly painful for most firms (not just financial ones), but eventually it became part of the system, and it failed to prevent abuses.

Excellent post and this is very true. Enron used mark-to-market accounting on products that should not have been accounted for that way (i believe it was the energy contracts?) and even got SEC approval for this treatment.

Oh, absolutely. If the asset you're booking is currently inflated, like oil is (or if you have yourself inflated it, in the case of Enron), then mark-to-market becomes problematic in a whole different way from what we're seeing now.

It's always going to be a war of my accountants vs your accountants, but the private sector is always going to have the smartest, most creative accountants. The public sector just has raw numbers, and the ability to occasionally move the goalposts. Same goes for the law.

Apparently the senate is working on a revised version of the failed House bill.  Sounds like pretty crappy revisions from what I've read so far.
I saw some of the House Dem press conference yesterday with those who voted no on the bill.  I pretty much agreed with them: something has to be done but we shouldn't be railroaded into this huge spending bill that nobody likes except Wall Street.
